Leave Encashment: Rules, Calculation and Tax, With Worked Examples
For HR and payroll teams in Indian companies: how leave encashment is worked out during service and at exit, how much of it is taxed, and how to keep the balance and the payment in step.
Leave encashment is the payment an employee receives for earned leave they did not take. It looks simple: days multiplied by a daily rate. In practice it raises three questions every year. Which leave can be encashed, what salary the rate is based on, and how much of the amount is taxable.
Most disputes come from the gaps between them. The leave register says 42 days, the policy caps encashment at 30, the rate was worked out on gross instead of basic, and the exit settlement treats the whole amount as taxable when part of it was exempt.
This guide sets out the rules as they are generally applied, two worked examples, and how Apragya keeps the leave balance, the payment and the tax split on the same employee record.
Leave encashment rules and the formula
Leave encashment is governed by three sources. Your leave policy or appointment letter decides which leave can be encashed and how often. Labour law sets minimum rights: the labour codes that took effect in November 2025 give workers limited carry forward of annual leave and a right to encashment in some cases, such as on leaving, with details set by the rules for each state. Income tax decides how the payment is taxed.
The usual formula is: encashment = (monthly basic plus DA divided by 30, or 26 if your policy says so) multiplied by the days encashed. The divisor and salary base must match your policy, because both are commonly disputed.
For tax, encashment during service is taxed as salary. At retirement or on leaving, a non-government employee can claim an exemption equal to the lowest of: the amount received; the statutory limit, currently 25 lakh rupees; ten months' average salary; and the cash value of leave to credit, counting no more than 30 days for each completed year of service. This was section 10(10AA) under the 1961 Act.
A worked exit example: an employee with 4 completed years and an average salary of 40,000 rupees is paid 2,00,000 rupees for 150 days. Leave to credit is capped at 120 days, worth 1,60,000 rupees. That is the lowest limit, so 1,60,000 is exempt and 40,000 is taxable.
- Confirm the leave type allows encashment under your policy.
- Check the balance and apply the policy cap.
- Work out the daily rate on the agreed salary base.
- Multiply by the approved days.
- At exit, apply the four limits to find the exempt part.
Leave encashment done by hand, and done on the record
On the employee record
- Balance from the leave ledger, with every movement
- Daily rate recorded on the encashment request
- Approved days deducted from the balance at once
- Exempt and taxable parts worked out at exit
- Payment linked to the payroll run that paid it
An example: a Kochi seafood exporter's year-end encashment
Take an illustrative exporter whose policy lets staff encash up to 15 days of unused earned leave each March. A quality supervisor has 18 days left, basic plus DA of 36,000 rupees a month, and a policy rate of monthly basic plus DA divided by 30.

Leave encashment request
The type allows encashment, capped at 15 days.
Read from the leave ledger, not a register.
The policy cap, so 3 days carry forward.
36,000 rupees divided by 30, as the policy says.
15 days at the daily rate.
Linked to the March payroll run.
The supervisor was paid 18,000 rupees with the March salary, taxed as part of salary because she is still in service. Her balance dropped to 3 days the moment HR approved the request, so the April leave report was right without anyone adjusting it.
How leave encashment calculation works in Apragya
Step 1 of 5
Set the leave type
Mark which leave types allow encashment and the maximum days that can be encashed.
- Set the leave type: Mark which leave types allow encashment and the maximum days that can be encashed.
- Keep the ledger: Allocation, carry forward, leave taken, expiry and encashment are all movements on one balance.
- Raise the request: HR records the days and the per-day rate from your policy; the amount follows.
- Approve: Approval deducts the days from the balance, so the leave cannot be taken and paid twice.
- Pay and split: The payment is linked to the payroll run, and at exit the settlement splits exempt from taxable.
Leave encashment tax exemption, handled on the record
The exemption only applies at retirement or on leaving, and only up to the lowest of four limits. A spreadsheet can hold the formula, but it rarely has the completed years of service, the average salary and the encashed amount in the same place. The settlement record does.
A leave register, against Apragya
| Feature | Register and spreadsheet | Apragya |
|---|---|---|
| Encashable leave | Remembered from the policy | Set on each leave type, with a cap |
| Balance after payment | Adjusted later, if at all | Deducted when the request is approved |
| Daily rate | Worked out per person | Recorded on each request |
| Exit tax split | Often taxed in full | Exempt and taxable parts stored on the settlement |
| Proof for audit | Emails and sheets | Request, approver and payroll run on the record |

What sets Apragya's leave encashment handling apart
One employee record
Leave, salary, settlement and tax sit on the same employee.
A ledger, not a number
Every change to a balance is a dated movement you can trace.
AI with human review
An agent can flag balances that will lapse before year end, for HR to act on.
Access by sub-feature
Only people given leave encashment rights can raise or approve it.
Employee self-service
Employees see their leave balance on the phone-friendly app.
Exit maths done once
The exemption limits are applied when the settlement is computed.
Leave encashment draws on leave management and ends in the separation settlement. For the steps to automate it, see how to automate leave encashment, and for the wider payroll picture, payroll software for India.
Getting started
- Write down which leave types can be encashed, and the yearly cap.
- Fix the salary base and divisor for the daily rate in your policy.
- Load opening leave balances for every employee.
- Raise this year's encashment requests and approve them.
- At each exit, compute the settlement and check the exempt part.
Most of the effort is in the policy decisions. Once those are written down, each request takes a minute.
